Honestly there really isn't that many ways to portray sheep characters to begin with, if you stray too far from typical sheep traits (curly white hair, horns, etc) it won't be recognizable. I mean maybe a different hair color depending on breed but that's nitpicking at that point.

Powerlevels were the reason the Watatsukis couldn't be put in TH15 according to ZUN, because they were too powerful and he can't allow them to ever be defeated (which kinda goes against the purpose of spellcard battles letting weaklings beat strong people in the first place, so who knows). So powerlevels do matter since they affect the story and design decisions.

Besides, the MCs have improved drastically in ability since that point in time; in TH16 Marisa was able to manipulate her own back door, for instance, which is something every other MC wasn’t able to do to my knowledge, and Reimu’s definitely gotten stronger over the years as well though in a much less obvious way (part of the reason Kasen started training Reimu was to actually help her be able to beat her arm, which I’d imagine would be extremely difficult for a younger Reimu who’s at the point in her arc where she’s facing off against the Watatsuki sisters.

I think you're kind of missing the point.
Hecatia and Junko had set up a trap of Lunarian kryptonite.
They were spreading concentrated impurity around with their empowered fairies, and the Lunarians were entirely more willing to withdraw and prepare a new home than face even a small risk of death.
It's not "Hecatia and Junko could punch them harder", they just happened to have a type-specific trump card.
The Watatsukis are fundamentally unbeatable by the main cast because they're "them but better."
Yorihime is someone who has been performing Reimu's job for 1500 years and actually remembers all her abilities. That's why she has to spend a month dragging Reimu around in the epilogue of SSiB. It's not just because she wants to mentor her, but because the Watatsukis are suspected traitors and she wants to demonstrate that there are antagonistic Earthlings with her power set.
They're also cheaters who don't respect the spirit of the spellcard rules. They think nothing of using impenetrable barriers or grabbing danmaku out of the air because they don't feel a need to humor the Earthlings. It's not like Yukari can murder the Lunar capital if they refuse to play along entirely.

I guess this is the actual reason with ZUN wouldn't put Watatsuki as bosses, more so than powerlevels, because Reimu co. have already fought beings almost as powerful if not more, like Hecatia, Sagume and even their mentor Eirin all the way back before they even exist.
Maybe it's all to cement Watatsukis or moon figures in general as "powerful beings" who may become source of trouble but not someone Reimu can just beat up like any other powerful bosses, like during the Urban Legend incident, so in the end it's all for the sake of plot.

Junko may be kryptonite, but Hecatia is pretty much explicitly the most powerful character in the series according to ZUN IIRC, though as it was said in canon, she was never really serious about anything
Still though, the more recent incidents have had the main cast face direr and direr opponents; following LoLK, they faced an ancient god about as powerful as Yukari or maybe even more so, the literal leaders of hell Yakuza alongside historically important gods, and probably most importantly, two of the biggest cheeses in Japanese Myth (Iizunamaru is one of the oldest and most powerful Tengu, and Momoyo eats dragons and in her most popular myth scared off the father of Yorihime and Toyohime because their army was unable to defeat her for some reason)

You're overstating the progression. Sure Megumu is pretty high level, but she's tengu middle management. There's at least one established character in her own hierarchy known to be much stronger.
Momoyo is ZUN's inclusion of just another folk creature. Don't forget that the original got punked by a guy with a spit-covered arrow.
I don't think "as powerful as Yukari" is that high of a mark, either. Nearly every victory she achieves onscreen is through trickery rather than force. We know from the material written in her perspective that she's constantly fronting in order to intimidate people, and is just a scared little woman [elder demon] in truth. She spends all of AoCF pretending to already know the solution while she gets ideas from people.
Hecate gets a high powerlevel because she's a very ancient god with high standing in her respective mythos and ZUN probably didn't want a cross-pantheon pissing match.
Some animals squatting in a corner of the afterlife aren't that high ranking either.

But the most important thing to remember is that none of this actually matters, because you know Reimu is going to win and drink tea with them. That's how the story works. Half these demons would disappear in a puff of logic should they leave the wonderland.
