Not quite 100% happy fantasy. The elder Youkai have no need to hunt humans and can co-exist with them. Most of the mindless younger Youkai continue to hunt humans by instinct and it is considered their duty that they do so. Likewise, humans must exorcise Youkai in order to maintain balance in Gensokyo. If the Youkai are intelligent enough to communicate, then arguably they are only beaten up instead of outright destroyed when being 'exorcised'. Also note that not all Youkai eat human flesh - some eat human spirit.

An attempt at a total pacifist Gensokyo resulted in a near collapse of the Youkai years ago, which is why the danmaku rules were invented. Source: PMiSS

Gensokyo aims for happy, as in monsters in frilly dresses happily entertaining themselves by battling everyone else without inflicting any serious harm on anyone. An attempt at pacifism, on the other hand, would probably end up just like Cambodia's attempt at egalitarian society.

Mmm nothing? The near collapse of Youkai was because they were starving while under the "no fighting or eating humans, ever" rule the Hakurei imposed (by superior Force) once. So they went and negotiated with Reimu, who agreed that not having anything to fight was boring, so a limited form of combat (spellcard duels) should be allowed. I guess they brought back "hunting humans is allowed" too when they did that negotiation.

That is only one part of Gensokyo. It's the most interesting part and the one that all the games focus on. From the perspective of weak, mortal humans in the human village though, it's not the only part. Otherwise PMiSS (intended audience: Human Village residents) wouldn't be slapping Danger signs on everything. Reimu and the other human protagonists of Touhou are like Exalts to the human villagers.

Not really Yuka, you've settled down into the habits of a old youkai. You don't do much any more and mostly take pleasure in little things like tending to your sunflowers and occasionally talking with fellow enthusiasts down at the human villages flower shop. Villagers even wonder if you are a strong youkai at all, but don't try anything because you emit that traditional creepy old youkai grin.

But don't worry about it Yuka, we still love you and the fact you've settled down, cooled off a bit and laugh at the heroes assumptions of your villainy... you've some how grown as a character.
