I play games in whatever resolution makes them look best.
There's no point in stretching the image, all that does is make it look like shit. If a greater resolution added more information (displaying more on the screen or whatever) I would play it in as large a resolution as my monitor can take, but that's not the case in a PS2 game.

I never cease to be amazed that people emulate at fullscreen. It looks awful.

Upscaling games is the worst thing one can do. You can get away with increasing the output resolution (and thus drawing the polygons with more precision) in 3D only games, like on a PSX emulator. For 2D games, however, the only acceptable solution is to play the game in its native resolution. Even nearest-neighbor filters, which upscale the game to your resolution by making each pixel twice, three times, four times etc as large, can result in tearing problems in situations with lots of motion. You really have to play the game in its intended resolution.

The only problem with this is for LCD users. With an LCD, you can either play in a window and enjoy incredibly tiny screen space, or have the monitor stretch the image itself (which is substantially more terrible looking than using a nearest-neighbor upscaler). Solution? Get a small (15,17, or 19") CRT monitor for playing old games. The thing about CRTs is that they have no native resolution, so it doesn't stretch the fuck out of your image when playing an old game. That, combined with their deeper blacks, faster refresh rates, and higher color depth (compared to non-ips LCDs) makes them the superior choice for games. Plus, you can pick them up for incredibly cheap prices at thrift stores or even find perfectly working ones waiting to be thrown out by schools or offices. Just make sure you get a good one, as shitty CRTs are worse than the shittiest LCDs.
