Well, it varies from edit to edit, but my usual process it to start by taking the original sprite, then using the pen tool to create an outline of what the character's naked figure, trying my best to get the proportions just right. Once you're satisfied, fill in the outline with a base skin tone, and erase the clothed areas of the original sprite. Next up is the shading. Sample one or more tones to use for the shading, then get to work creating the shades on a separate layer. You can either work additive (starting with no shade and building up) or subtractive (filling in the whole area with the shade tone then erasing what you don't need.) either way, once you've made a basic shade layer or two, you can go back and add stuff like highlights if you want. Finally, fine tune everything so that it lines up with the parts of the original sprite.
