A high expense ratio is at least transparent. What many investors don’t recognize is that leveraged ETFs are rebalanced daily.

For example, if the S&P 500 moves down 5%, a fund like the SSO should move down 10%. If we assume a share price of $10, the SSO should be down to about $9 after the first day. Typically, you will find that the more volatile the benchmark (the S&P 500 in this example) for a leveraged ETF, the more value the ETF will lose over time, even if the benchmark ends up flat or had a 0% return at the end of the year. If the benchmark moved up and down drastically along the way, you may end up losing a significant percentage of the value of the ETF if you bought and held it. For example, if a leveraged ETF moves within 10 points every two days for 60 days, then you will likely lose more than 50% of your investment.

Compounding works on the upside and the downside. If you do some research, you will find that some bull and bear ETFs that track the same index performed poorly over the same time frame. This can be very frustrating to a trader, as they don’t understand why it’s happening and deem it unfair. But if you look closer, you will see that the index being tracked has been volatile and range-bound, which is a worst-case scenario for a leveraged ETF. The daily rebalancing must take place in order to increase or decrease exposure and maintain the fund’s objective. The problem with that is that commission fees fuck you every time you buy/sell shares, and the less money you’re trading than the higher the % of money lost in commission. Ex: If you buy 1 share of Intel at 59$, you would have wait for the share to go up to 79$ JUST to break even. You would need a 33% increase in share price just so you don’t lose money, you don’t need to be Adam Smith to know that is a shit deal. You invested 100 shares into Intel at 59$, the share price would only need go up 0.20$ in order to break even, 0.5% to break even. The more shares you buy/sell at a time, the less that commission fee will affect you.

Also, S&P et al are approaching territory where I may go short. I have a rule not to short the first drop in the crash as it's low percentage, set up for a tiny few percent drop off the top looks exactly the same as setup leading in to a for realsies crash. Since crashes are rare it's not the best even if I think the circumstances warrant it. However, sell signal off a rally in to lower high is in fact and for true a good percentage shorting situation. It really depends on the underlying behavior. If there's an overall bull market trend, 2x or 3x leverage is probably going to win out. Here's a quick simulation I ran with 1x, 2x and 3x starting at $100 each, where the 1x stock would go down $1, then up $1.05 the next day. In 100 days of this behavior, the 3x returns are about double the 1x returns.
