Dealers buy the bonds and bills at auctions, so initially they just go to the highest bidder. I think its actually the "market" that determines the prices of bonds, just like it does in the stock market. But I say "market" because at this point it is heavily dominated by the Federal Reserve buying the bonds from the dealers. So its really just semantics but technically its the Fed, not the Treasury that is determining the interest rates. Rates rising means that the actual market is dumping bonds so fast that the Fed isn't buying them fast enough to keep the prices where they want them, even though the Fed is buying even more bonds than are being issued.
